Are there any shortcomings to PBV as a stock guide?

1.

For one thing, accounting measures never give you the full picture. They are generally based on the historical cost of assets rather than their current market price.

Also balance sheets don't give you accurate estimates of intangible assets like brands and research and development.

This means in particular that P/BV isn't a good measure for certain sectors like

consumer goods
and IT

   * Tends to be a stable valuations metric because balance sheets do not fluctuate much quarter-to-quarter.
   * Can be used as a valuation metric even when firms report an EPS loss.

However, several researchers discover that Market-to-Book ratio is one of the strongest explanatory
variables for stock returns.  Stattman (1980), Rosenberg, Reid and Lanstein (1985), Jacobs and Levy and
Reinganum (1988), Fama and French (1992) and Daniel and Tittman (1997) found significant negative
relationship between Market-to-Book ratio and stock returns
, i.e. low Market-to-Book ratio stocks (value) have
higher average stock returns than high Market-to-Book ratio stocks (growth)

Furthermore, Fama and French (1992) show that Market-to-Book has the strongest relation with stocks
returns when compared to other variables examined, i.e. MVE, earning-price Ratio, Financial leverage and beta

for stock returns.  Fama and French (1992) also provide two alternatives for the explanatory power of Market to
book ratio.  First, low Market-to-Book ratio (value) stocks are associated with higher return because low market
to book ratio is linked to high risk.  Consequently, higher returns should be expected.  However, Capaul et al.
(1993) demonstrate that value stocks (low Market-to-Book ratio) have typically lower betas than growth stocks (high Market-to-Book ratio).  Therefore, if this risk agreement is valid, beta must not be a true measure of risk.  
Second, low Market-to-Book ratio (value) is attributable to under-priced stocks. The correction of mis-pricing
subsequently leads to high return.

Besides, Loughran (1997) suspects the practicality of Market-to-Book and size effects.  Using data
during 1963-1995, he sorted stocks by size into quintile and found that stocks in the smallest size quintile have
the largest Market-to-Book effect and such effect is not significant in the largest size quintile.  Since large size
stocks are followed by a large portion of investors, when Market-to-Book effect is absent, investors would not
be able to exploit it.  He also provides that “one reason that the S&P 500 and other broad indexes are so difficult
to beat is that for large firms, there is little consistent relation between book-to-market (Market-to-Book) and
realized return.” At the same time, although Market-to-Book effect is available to small size stocks, Loughran
(1997) particularly shows that a substantial portion of Market-to-Book effect (outside of January) is driven by
low returns on small newly-listed growth stocks, which accounts for small portion of market’s total
capitalization. Additionally, these small stocks suffer from low liquidity and hence may not be an option for
most investors and especially large fund managers.

   Quote: This is what Warren Buffett calls economic good will which he explained in 1983 like this:
   ‘usinesses logically are worth far more than net tangible assets when they can be expected to produce earnings on such assets considerably in excess of market rates of return.’
   Using by analogy, one of the favorite examples of Warren Buffett, take two separate companies. Company A has a net worth of $100,000, $40,000 of which is net tangible assets and $60,000 of which is intangible (brand name, goodwill, patents etc). Company B has the same net worth but $90,000 its assets are tangible. Each company earns $10,000 a year.
   So Company A is earning $10,000 from tangible assets of $40,000 and Company B is earning $10,000 from tangible assets of $90,000.
   If both companies wanted to double earnings, they might have to double their investment in tangible assets. For Company A to do this, it would have to spend $40,000 to add $10,000 of earnings. For Company B to do this, it would have to spend another $90,000 to add $10,000 to earnings. All other things being equal, Company A would have better future prospects of increase in real earnings than Company B.

My own thinking has changed drastically from 35 years ago when I was
taught to favor tangible assets and to shun businesses whose
value depended largely upon economic Goodwill.  This bias caused
me to make many important business mistakes of omission, ..

In contrast, a disproportionate number of the great business fortunes built up during the inflationary years arose from ownership of operations that combined intangibles of lasting value with relatively minor requirements for tangible assets. In such cases earnings have bounded upward in nominal dollars, and these dollars have been largely available for the acquisition of additional businesses. This phenomenon has been particularly evident in the communications business. That business has required little in the way of tangible investment – yet its franchises have endured. During inflation, Goodwill is the gift that keeps giving.

ซี่ง
ถ้าหุ้นที่เราซื้อ เป็นเบอร์ 2 และ size ก็เล็กว่า P/BV ก็ต้องไม่เกิน เบอร์ 1 เป็นธรรมดา

แต่ถ้าเบอร์ 1 P/BV ไปไกลมากแล้ว
กลับมาดู เบอร์ 2  ในอุตสหกรรม เดียวกัน ว่า ยัง undervalue เทียบกับ เบอร์ แบบนี้

เพราะวิธีนี้ เป็นวิธี compare

ช่วงแรก ผมลงทุนตามอาจารย์Graham ครับ
โดยใช้สูตร
P/E<10
P/B<2
P/E*P/B<20
แล้วซื้อหุ้นไว้ 2-3 บริษัท
ตามที่อาจารย์ Graham สอน
ผมพบว่า
ผลประกอบการของบริษัทเหล่านี้
ไม่ได้ไปไหนไกล
เรียกว่า ขึ้นๆลงๆ อยู่แถวๆเดิม
ผมรออยู่พอสมควร
จนพบสัจธรรมที่ว่า
หุ้นก้นบุหรี่เป็นอย่างไร
ถ้าผลประกอบการจะดีขึ้น
ต้องอาศัย "ข่าวดี" ครับ
แล้วก็สูบเข้าปอดสักปื้ดนึง
ให้ชื่นใจ แล้วก็มอดใหม่
ใครไม่ลองไม่รู้ครับ
ตอนนี้ก็ยังกอดไว้อยู่บางตัว
P/E, P/B ก็เหมือนเดิม

In Warren Buffett's 2010 Letter to Shareholders released on February 26, 2011, Buffett states that he uses the "understated proxy for intrinsic value -- book value" to measure Berkshire Hathaway's (BRK.A) performance. His annual reports every year highlight Berkshire's annual percentage change in book value per share vs. the S&P 500 with dividends included. He also disparages the use of income per share since Berkshire's net income can vary greatly depending upon when he decides to realize gains or losses in Berkshire's investment portfolio. Therefore, instead of comparing Berkshire's current price to earnings ratio with its historical average to determine if Berkshire is undervalued, a better comparison would be to focus on its price to book value ratio.

In the table below I show, for each year from 1985 through 2010, Berkshire's book value per share and market price per share of its class A shares, as well as its annual price to book value ratio. From this table it can be seen that Berkshire's 2010 yearend price to book value ratio of 1.25 is 23% below its average of 1.63 over the past 26 years, and 44% below its peak value of 2.23 achieved in 1995. Indeed, in only two of the past 26 years has this ratio been lower than its 2010 value of 1.25. (In 2009 the ratio equaled 1.17 as the economy was beginning to recover from the financial crisis, and in 1987 the ratio equaled 1.19 after the Stock Market Crash of 1987.)

Utilizing Warren Buffett's preferred proxy of intrinsic value of book value per share, the yearend price to book value per share of Berkshire indicates that it is undervalued. (Using Berkshire's closing price of 127,550 on February 25 and the 2010 yearend book value of 95,453, the current price to book value ratio would equal 1.34, which still represents an 18% discount from its historical average of 1.63. Of course, the current book value of Berkshire can also be assumed to exceed the 2010 yearend level, which in turn would lower this ratio.)
